Momentum indicators and confluence

5 min read

Draft lesson — under editorial review

Momentum indicators measure how strongly price is moving, not just which way. They are useful for judging whether a move is gaining or losing steam. This final lesson covers the two most common, RSI and MACD, and then shows how to combine everything in this course into one consistent process.

Relative Strength Index (RSI)

The RSI compares the size of recent gains with the size of recent losses and scales the result between 0 and 100. The default setting is 14 periods.

  • RS = average gain ÷ average loss over the period
  • RSI = 100 − (100 ÷ (1 + RS))

Worked example

Over the last 14 periods, the average gain is 15 pips and the average loss is 10 pips.

  • RS = 15 ÷ 10 = 1.5
  • RSI = 100 − (100 ÷ 2.5) = 100 − 40 = 60

If instead the average gain were 30 pips and the average loss 10 pips, RS would be 3 and RSI would be 100 − (100 ÷ 4) = 100 − 25 = 75.

(Platforms smooth these averages in a particular way, so your chart's value may differ slightly from a hand calculation, but the logic is the same.)

Reading RSI

  • Readings above 70 are conventionally called overbought and below 30 oversold.
  • Those labels do not mean price must reverse. In a strong uptrend, RSI can stay above 70 for a long time while price keeps rising.
  • Many traders find RSI more useful as a gauge of trend health: in uptrends it tends to hold above roughly 40 to 50 on pullbacks, and in downtrends it tends to stay below roughly 50 to 60 on rallies.

MACD

MACD (moving average convergence divergence) is built from exponential moving averages. With the standard 12, 26, 9 settings:

  • MACD line = 12-period EMA − 26-period EMA
  • Signal line = 9-period EMA of the MACD line
  • Histogram = MACD line − signal line

Worked example

On EUR/USD (example values), the 12-period EMA is 1.1050 and the 26-period EMA is 1.1030.

  • MACD line: 1.1050 − 1.1030 = 0.0020 (20 pips)
  • If the signal line is 0.0015, the histogram is 0.0020 − 0.0015 = 0.0005

A positive MACD line means the faster average is above the slower one, a sign of upward momentum. A shrinking histogram means that momentum is fading, even if the trend has not yet turned. Signal-line crossovers are popular, but like moving-average crossovers they lag and whipsaw in ranges.

Divergence

Divergence is when price and a momentum indicator disagree.

  • Bearish divergence: price makes a higher high, but the indicator makes a lower high. Example: EUR/USD peaks at 1.1150 with RSI at 74, then makes a new peak at 1.1180 with RSI at only 66. Price went further, but with less force.
  • Bullish divergence: price makes a lower low, but the indicator makes a higher low.

Divergence warns that momentum is weakening. It does not time a reversal: divergence can build for several swings while the trend continues. Treat it as a reason to be cautious or to tighten your criteria, not as an entry signal on its own.

Avoiding indicator overload

RSI, the stochastic oscillator, CCI and similar tools are all calculated from the same recent prices and largely measure the same thing. Putting four of them on a chart does not give you four independent opinions; it gives you one opinion repeated four times, plus a cluttered screen.

A cleaner approach is one tool from each category:

  • Structure and levels: swing highs and lows, support and resistance
  • Trend filter: one or two moving averages
  • Momentum: one oscillator, such as RSI or MACD

Confluence and a simple checklist

Confluence means several independent factors pointing the same way at the same place. It does not guarantee anything, but it gives you a clearer, more repeatable reason to act.

Worked example: checking a setup

On the daily chart, EUR/USD is above a rising 200-period SMA. On the four-hour chart, price pulls back into a support zone at 1.1060 to 1.1075 (example prices), which also sits near the 50-period EMA. RSI dipped to 38 and has made a higher low while price made a slightly lower low. A bullish engulfing candle then closes at 1.1090.

Checklist itemPresent?
Higher-timeframe trend agreesYes, price above rising 200 SMA
Price at a meaningful zoneYes, 1.1060 to 1.1075 support
Trend filter or dynamic support nearbyYes, 50 EMA in the zone
Momentum supportiveYes, bullish RSI divergence
Confirmation candleYes, bullish engulfing
High-impact news due soonCheck the economic calendar
Stop and size definedStop below the zone, size from risk %

Five supporting factors still do not make an outcome certain. They do make the decision consistent, which lets you review it honestly afterwards. Write your checklist down, apply it the same way every time, and record results in a journal.

Key takeaways

  • RSI = 100 − (100 ÷ (1 + RS)); 70 and 30 are conventions, not reversal signals.
  • MACD is the 12 EMA minus the 26 EMA, with a 9-period signal line; the histogram shows momentum changing.
  • Divergence warns that momentum is fading but does not time reversals.
  • Use one tool per job and combine independent factors in a written checklist rather than stacking similar indicators.
